Hey traders, Gavin McMaster here from Options Trading IQ and today we're going to be looking at why the SOXL ETF is a trap for retail investors. Just before we get started, a quick reminder that everything discussed is for educational purposes only, is general in nature and does not take into account your personal circumstances.

So leverage ETFs like SO XL might seem like the perfect shortcut to massive profits, but for retail investors, they can quickly turn into a dangerous trap. Today, we'll break down why SOXL isn't the golden ticket it appears to be and how to approach it wisely. SO XL promises three times the daily return of the semiconductor index.

Sounds incredible, right? A booming sector like semiconductors combined with triple returns feels like a win-win. But here's the catch. SO XL and other leveraged ETFs are built for daily performance, not long-term gains. Let's explore how they work and why holding them too long could erode your wealth.

Leveraged ETFs use complex financial instruments like swaps and futures to magnify daily returns. For example, if the index goes up 1% today, SO XL aims to rise by 3%. Sounds great until you realize it resets every single day. Over multiple days, this reset leads to something called decay, especially in volatile markets.

Even if the index breaks even over time, SOXL can still lose value. Let's look at a theoretical example to illustrate the point. Here we've got some theoretical daily returns of SMH, the ETF, and then SOXL, the leveraged ETF. So, you can see that both indexes start at the same point at 100. SMH goes up 5% then down 5% up 2% down 2% and basically ends more or less flat down about half a percent.

But SOXL because of the leveraged nature of the ETF is actually down over 4%. If we look at a comparison chart of the two ETFs, we can see that over this period from January 22 to December 23, there was a significant underperformance in the SOXL ETF with the ETF being down about 60%. Compared to the regular ETF, which is up around 10%.

So definitely not something you'd want to hold for the long term. Let's take a look at the performance over the last 6 months. Again, we're seeing SMH is up 5 1.5% and the leveraged ETF is down nearly 30%. What about over the last year? A similar story, down half a percent, more or less flat for the ETF.

The leveraged ETF is down 62%. Now, if we look at a longerterm comparison, a three-year chart, we can see there were periods of outperformance during the AI boom uh in 2024 where SOL did particularly well over a period of 6 to 12 months. But in the long term, we can almost guarantee we're going to see underperformance.

Yes, the ETF is up 88% over this 3-year period, but the underlying semiconductor ETF is up 168%. As you can see, SOXL isn't designed for buy and hold investors. And here's why. First, the semiconductor sector is incredibly volatile. Second, high costs, including a 0.95% expense ratio, eat away at returns.

And third, retail investors often misunderstand how SO XL works, leading to unrealistic expectations. Hopefully, after watching today's video, you have a much better understanding of why you should not use these leveraged ETF products for long-term investing. However, if you're an experienced trader, so XL can still be useful in the short term.

It's great for quick speculation during events like earnings or macroeconomic announcements, or if you want to use it as a hedging instrument on the very short-term basis. Just remember, use small position sizes, set stop-loss orders, and never ever use it for long-term investing. So, in summary, SOXL promises amplified returns, but for most retail investors, it is most definitely a trap.

Before you jump in, understand its mechanics and risks. And if you're looking for sustainable growth, explore safer options like traditional ETFs or individual stocks. Thanks for watching.
