Interest rates are cut to stimulate demand, since low rates make cheap debt, and debt can stimulate the economy, including consumer debt. In 2008 the government was forced to print money, often called QE (quantitative easing), and used it to buy financial assets to keep things going. But this has a consequence. Government buying of financial assets was great for asset prices: anyone who already owned assets saw their value rise and rise.
Then this brings us to this year, when coronavirus hit, a huge shock to the economy on both the demand and supply side, which understandably caused a downturn. At that point the government could not cut interest rates much, because they were already so low. They could keep printing money to buy assets, which they had already been doing, and they did even more of it. But none of that helped the real economy. It helped people who owned assets but not ordinary people affected by the pandemic. So they had to print even more money and give it directly to the people who needed it. This is sometimes called helicopter money, as if someone is flying over and dropping money on everyone. In the UK we saw this in policies like the furlough scheme and Eat Out to Help Out. In the US it went even further: the government literally sent a check to almost every taxpayer, adding up to two trillion dollars printed and sent directly to individuals.
So that's where we are today. What's next? If you follow the template we gave you before, next comes a continuation of asset prices going up, but also severe inflation because of all the money that has been created. Then people eventually decide they don't trust the US dollar or dollar-denominated debt anymore, because it's simply not worth anything. That could be part of the end of America's global dominance. So up to modern day, we've followed the 75-year debt cycle almost to the letter. What's next?
It sounds pretty traumatic, but potentially it's a new world order. What Ray says is that when you reach the end of a long-term debt cycle, there's a big shakeout, and it ends with the world looking fundamentally different: the currency the world uses, the way economies are organized, the countries that dominate. All of that changes at the end of a cycle. The current cycle started in 1944, when the US dollar became the world's reserve currency, the start of a period of major US ascendancy. Before that it was the UK, and even further back it was the Dutch. The most powerful country changes over time. We're used to it being the US because it has been in our lifetimes, but it hasn't always been that way and won't always be in the future.
Here's a quote from Dalio describing how global power changes over time, linked to the cycle we've discussed: "Broadly speaking, we can look at these rises and declines as happening in three phases. First, the ascent phase, characterized by gathering competitive advantages. Second, the top phase, characterized by sustaining strength but eventually sowing the seeds for the loss of the advantages behind the ascent. And third, the decline phase, characterized by self-reinforcing declines in all these strengths." Why does decline happen? People get lazy or complacent. The country that became superpower got there for a reason, not by chance, but people get comfortable and relaxed. Productivity falls. Other countries look on enviously and work hard to achieve that status. Wages rise, so it becomes more expensive to make things there. A large wealth gap opens, people begin to turn on each other, and when that happens you see populist governments come to power, something we can relate to today.
The current superpower usually also has the world's reserve currency, the one the rest of the world uses for international trade, which at the moment is the US dollar. Having your currency as the reserve currency makes it very easy to borrow from the rest of the world, because people want that currency and need it for trade. When borrowing becomes that easy, governments tend to borrow a lot, and that borrowing tends to fuel overconsumption and overexpansion. So reserve currency status makes a country stronger in the short term, a real advantage, but weaker in the long term, because it creates this overconsumption. The dollar could lose its reserve status through runaway inflation or a painful debt restructuring. Losing reserve status usually follows decline rather than causing it, but it's all part of losing dominance, and we're seeing it play out now. The US is declining, and new powers, mainly China, are rising with the ambition to take its place. You don't need to have followed global affairs closely over the last decade to be aware of these things. We can see the signs of a period of US dominance coming to an end.
An important question is how far through the cycle we are, and how close to the end where the transfer of power happens. Dalio says the stats suggest the US is roughly 75% through the cycle, plus or minus 10. So the cycle isn't over, and the messy end and the resulting transfer of world power isn't inevitable. But when you look back at history, which Dalio has done with many examples, once you're this far through it is very difficult to turn things around.
So what does all this mean for us, if it does play out as Ray believes? What should we as investors do? First, it affects all of us. We've been talking about the US, but what happens in the US affects the whole world, very much including the UK, and the messy process of the UK losing its dominance, if it happens, will affect everyone too. A big question is when. If you thought this would happen tomorrow, you'd probably keep everything in cash, because if everything else melts down, you're not at risk. Keeping your cash safe may sound like the safe thing to do. But if it doesn't happen tomorrow, and takes say another ten years to play out, you'll miss a decade of asset price growth, and your cash will lose value to inflation over those ten years. You'd go into the crash in a much worse position than if you had been investing.
Ray doesn't believe it will happen tomorrow, and nor do we. We're roughly 75% through the current cycle, which, if a cycle is about 75 years, means about 15 years or more away. That's a long time to accumulate wealth and get into a much better position for the coming crash. If you agree, rather than just holding cash, you should invest, specifically in assets that are scarce and likely to hold their value as things play out. As inflation kicks in and currencies depreciate or perhaps eventually fail, these assets need to hold their value or ideally grow. Maybe we're biased, perhaps the clue is in the name Property Hub, but we believe property fits this scenario well because it meets the definition of a scarce asset. There's only so much property and only so much land, and there won't be any more. Property also has real-world utility: people will always pay for quality property because they can live in it, work in it, or store things in it. There are other stores of value like gold, but property is unique because people will always need it whatever else is going on. If you own a property with debt, normally a mortgage, you also benefit from inflation, because inflation reduces the real value of your debt. You benefit from having your debt inflated away, just as governments do. If the idea that inflation is a good thing that helps you become wealthier is new to you, and I'm sure it will be for many watching, don't worry. We have a video called "How property will make you rich in the long term," linked in the description below. Make sure that's your next watch.
Of course, this is just one viewpoint. Property isn't the only investment that could suit you, and even though Ray Dalio is extremely knowledgeable and experienced, that doesn't mean his predictions are guaranteed to come true. Make sure this video is just the start of your research, not the end. Ray Dalio: a great mind with great thoughts, and hopefully this video has helped you understand what he's trying to get across to so many of us.
