In March 2020, one investor turned $27 million into 2.6 billion in about a month. His name is Bill Ackman, and he did not predict a virus. He bought cheap insurance. Couldn't ordinary trader have seen that the insurance was cheap? The data says yes. Here is how and what you can use from it. Ackman runs a hedge fund that owns stocks.
In late February, as the virus spread, he worried about a crash. Instead of selling his stocks, he bought protection against companies failing to pay their debts. The cost was about $27 million. That was the most he could lose. If markets stay calm, the insurance would simply expire. A small, known cost.
Here is the clue anyone could see. On February 19th, the market's fear gauge, the VIX, was at 14. Since 2019, it has been that low on only one day in six. Calm markets make insurance cheap. Then came the crash. The S&P 500 fell 34% in 5 weeks. The fear gauge jumped to 82. A fund of risky corporate bonds fell 22%.
Insurance against defaults became very expensive. By March 23rd, Ackman had sold his protection for about $2.6 billion. Almost almost 100 times what he paid. And here is the best part. He used that money to buy more stocks near the bottom. From that day, the S&P 500 rose 68% by year end. By August, it was back at its high.
The insurance paid out at the bottom. So, what could an ordinary trader see? Not the date of the crash, but the price of protection. When the fear gauge is low, insurance is cheap. When it is high, insurance is expensive and stocks are often on sale. Subscribe so you don't miss the next data analysis videos.
Three habits from this story. One, protect your portfolio when calm makes protection cheap, not after the fall. Two, keep the cost small and known so you can afford to be wrong. Three, decide in advance what you will buy with the payoff when everyone else is selling. He did not know when. He knew the price.
